Under the optimal cooperative solution each country should adjust its domestic producer inflation in response to changes in its domestic outputgap. The indeterminacy region shrinks as the response to the outputgap (horizontal axis) increases. A positive response to the current outputgap in the left column squeezes the uniqueness region. The second equation links the outputgap to the ex-post real interest rate. Assume that inflation and the outputgap are uncorrelated with the current policy shock and with the lagged interest rate. Conversely, a larger (cyclically adjusted) budget surplus reduces the probability of a violation, as does a positive domestic outputgap. Figure 14 shows the response of the outputgap under the two alternative regimes, just after the date of the hypothetical regime change. Indeed, domestic outputgap and inflation rate should react only to domestic inefficient shocks and not to foreign ones.
