We refer to a monetary shock as a shock on the nominalinterest rate. A zero nominalinterest rate on discount window loans is optimal in this setting for two reasons. The monetary authority is assumed to control the nominalinterest rate using a policy rule. We assume that nominalinterest rates are the instruments of monetary policy. Recall that a disinflation implies a fall in the expected inflation rate and the nominalinterest rate and therefore a rise in money demand. The original motivation for this was that seasonality in nominalinterest rates put recurring strain on the banking system. In fact, nominalinterest rates should display seasonal fluctuations that are large relative to seasonal fluctuations in income. As expected in a linear-quadratic framework, optimized monetary policy strategy has nominalinterest rates reacting linearly to the shocks. Indeed, the excessive response of the nominalinterest rate leads to the rejection of the model. It can thus be solved independently from inflation and the nominalinterest rate.
